I have tried several ways to layout this 0.25" channel and it continues to give me an error.

It will not work because there is no room to perform that operation for the 0.25" tool. If you change the tool diameter even less like 0.24" it will work but for these kind of operation use trace command for better results.

Mostly use 3D operations for better results it will become much easier for you rather than using 2D operations because 3D operations have the sense which portions to cut from the stock.
